Comment:

 I found the problem. It's not server memory, it's a plugin I'm using to
 prevent users from viwing wp-admin.

 The plugin is Callum MacDonald's ''wp-block-admin''
 (http://wordpress.org/extend/plugins/wp-block-admin/)

 It was my mu-plugins folder, and I was able to deactive the plugin and
 upload something. I then activated the plugin, and the Flash Uploader
 stopped working.

 Thanks everyone for your input. Glad this isn't a bug with WPMU afterall;
 hopefully this exercise will be helpful to other WPMU users.
