Worked for me when I had problems using the %category% structure without a 
prefix.
Methinks it has to do with server configurations rather than WordPress.

This topic has been one of contention in the support forums, In the future, 
please ask these types of questions in the support forums.

I don't know if this is known but, if the permalink structure starts with
/%category%/ then paged archive doesn't work.  For example, I can display
the 'General' category (/general/) but the next page (/general/page/2/)
returns a 404.  This is the same for both 1.5.2 and 2.0.1.

By the way, I tried /%author%/ and it's the same as /%category%/.

Can anyone confirm this behavior?  Any idea how to fix this?
